I say just fold the damn thing.
Ultimate Bet 0.50/1 Hold'em (10 handed) FTR converter on zerodivide.cx
Preflop: Hero is BB with K , 5 .
7 folds, Button raises, 1 fold, Hero calls.
Flop: (4.50 SB) 8 , 3 , 5 (2 players)
Hero bets, Button raises, Hero calls.
Turn: (4.25 BB) 7 (2 players)
Hero checks, Button bets, Hero calls.
River: (6.25 BB) 4 (2 players)
Hero checks, Button bets, Hero calls.
Final Pot: 8.25 BB
Results in white below:
Button has Ts Qs (flush, queen high).
Hero has Kd 5h (one pair, fives).
Outcome: Button wins 8.25 BB.
I pretty much always fold the SB to a steal...is this bad? Unless I actually have a decent hand I'm thinking of just letting them have the SB or BB. Steal opportunities at this level are rare enough..and then crap like this happens, making blind defense seem worthless.

K5o... yea. I'm no expert, but I tend to just get myself in trouble with hands like that.
I usually only bother when I've got a decent enough hand to raise 'em back with. How 'decent' the hand needs to be really depends on the player and situation.

K5o probably sucks a little too much. I'd raise back with a raise-backing hand.
Hands that are okay but I would prefer to play unraised, I'll throw in the flop check-call, turn check-raise now and then ... maybe 15% of the time?
The other 85% I'll call the little bet and let it go if I'm unpaired on the flop.

Well I thought it was a steal attempt and I was right. I've seen people try blind defense with much worse hands.

You wont encounter blind defense situations at .5/1 enough to worry about it. Let it go, its not worth the fight.
However the main difference i've noticed between .5/1 and 1/2 is the blind play. Stealing actually WORKS at 1/2. And very few people defend (and really, very few people steal). Im just saying be conscious of it, because when you hit 1/2, there WILL be a LOT more places to steal, and you gotta take advantage of it.

I have to agree with this. I think that many .5/1 players aren't even aware of blind stealing as a concept. More often than not, you can give an open raise from LP credit for a hand.
However, that doesn't mean you shouldn't defend your blind at the micros with slightly less marginal hands than K5. Even if a player isn't knowingly "stealing your blind," you still have to consider the amount of money you're losing if you autofold anything less than a premium hand to a raise.
